Chapter 04 · How sectors differ

What a sector view cannot do

A sector view can tell you where a shared wind is coming from. It cannot tell you the price to pay, which company will survive a bad year, or when the market will agree with you. This chapter is the list of jobs you should stop asking it to do.

It does not produce a valuation

‘Banks will benefit if credit growth stays healthy’ can be true, and every bank share can still be priced as if the healthy growth lasts forever and bad loans never return. The view is about the wind. The price is about how much of that wind the seller has already assumed. A sector essay that ends in a list of tickers, with no mention of what earnings or book value you are paying, has not finished the work. It has stopped at the pleasant part.

It does not rank the managements

The same wind blows on a lender that underwrites carefully and on a lender that chased volume. The sector view treats them as one. Three years later they are not one. If you do not have time to read the loan mix and the capital for each name, you do not have a set of bank investments. You have a bet that the basket will be fine, which is a different, more modest position, and it belongs in a diversified fund rather than in five picks chosen by familiarity.

It does not provide a calendar

A regulation can be obviously costly and the shares can rise for a year because a different fact mattered more. A capacity shortage can be obvious and the shares can fall because the shortage was already in the price and a new plant was announced. The view can be right about the economics and useless as a timetable. This is why a sector view inside a method still needs the method’s exits. The view is not a reason to suspend the exit because ‘the sector story is intact’. The story being intact is how you came to the trade. It is not a new fact that cancels the price at which you said you were wrong.

A sector view can name the wind. These are the jobs it should not be asked to finish.

It does not justify concentration

The clearer the story, the more people want to express it in a single sector, and the more the portfolio becomes a single point of failure. The story of a decade can be right and the next two years can be the years you needed the money. A sector cap is the admission that your view, however careful, is one view. The rest of the portfolio exists so that this view can be wrong without becoming a biography.

What to remember

  • A sector view is a statement about shared demand and shared cost. It is not a price.
  • It does not separate a careful company from a reckless one. The filings do that, one at a time.
  • Being right about the economics does not date the share-price move.
  • Do not switch off an exit because the story still sounds right.
  • A cap on the sector is how a strong view stays survivable.
